I tried to reproduce this by manually starting systemd-cryptsetup with
timeout=10 on a loop device and the timeout works just fine.

I am getting the feeling like you are confusing systemd with your
initramdisk. Can you please provide a foto of the screen you are seeing
when you are prompted to enter your password?
