Building initramfs with *yaird* solved the issue (and the system now even
boots a bit faster because the new initramfs is 1MB as opposed to 5MB when
built with update-initramfs):
yaird --output /boot/initrd.img-2.6.17-10-generic 2.6.17-10-generic

Commenting out kopt (with ##) and having grub use UUID instead of
devices names doesn't help.
What however did help was downgrading the kernel to the one in edgy
(instead edgy security) AND installing a working initramfs image from
another machine so I'm beginning to think there's initramfs image
Boot rescue mode from CD..
sudo nano /boot/grub/menu.lst
Find the line that starts "# kopt_2_6 = " and remove it.
sudo update-grub.
Reboot and see if that fixes it.
