Try the following:
Make sure /dev/gpmdata exists, and if not, 'mkfifo /dev/gpmdata'
Configure gpm to use the 'raw' repeater type.
Configure X to use the PS/2 protocol with the /dev/gpmdata device.
This is the setup I have on my laptop and it has been working wonderfully.
