What does cat /proc/sys/net/ipv4/ip_forward show?  This needs to be set to 1.
A quick test of this is to try as root :
echo "1" > /proc/sys/net/ipv4/ip_forward

Then try the masq stuff.

There is another thread discussing the way to do this automatically (looks
like /etc/sysctl.conf is the answer but I have not tried it).
