Actually, it's not instruction by instruction. It emulates DOS but it's missing a few things, like Ctrl-Break support. It uses the native filesystem which makes sharing easy with the host but allows for paths that are far longer than normal DOS supports. Sound and other hardware are emulated.

I use DOSBox a lot for my mTCP development. In particular, there is a build that adds extra functions like NE2000 emulation. But remember, it is an emulator, not a full system simulator. You are not running real DOS.
