I just got the following error using svn 1.7 (build TortoiseSVN-1.7.0):

What I did:
Last week I upgraded from an 1.6.something to 1.7 without doing a cleanup with 
the 1.6 version. The WC upgrade went well. It is possible, that there were 
uncommited changes at that time.
Today some operations on ExternalLib caused a tree conflict on that folder. I 
deleted the lib folder in the file system and updated the working copy 
(restoring the deleted folder).
Today I was wondering if I had uncommited changes and called svn status. The 
result is shown above.
Deleting and updating src\Project1 didn't fix the problem. It is still marked 
as modified and causes the exception. Calling svn status in the Project1 folder 
causes the problem as well.
