Hmm bizarre. If I increase the block size with mksquashfs, the problem disappears. Even with the same file structure. I had tried re-running mksquashfs previously, to no avail. Definitely suggests a bug in squashfs. But is it a bug with the ubuntu build of squashfs, or upstream? The problem is it is so difficult to replicate. I will try building squashfs myself and testing against a file structure that failed before.
