Ok, I figured it out what was wrong and it has nothing to do with the
kernel...

The problem was that for some reason, the device that is controlled via
the keyboard was configured to be the Internal Mic.  I opened the
"System->Preferences->Sound" and changed it to "Master" and everything
is working now.

Still a bit confusing to have preferences for volume in the volume
applet, in the volume control (opened from volume applet), and in the
Sound preferences.

Hope this bug report and it's solution helps someone else.

Seems I can't close this bug myself, so whoever has the power please
close it.
