Thanks for the feedback. I will look in to updating the version of php. I don't see any updates from RH at the moment, so this is going to be a pain.

I also have a friend who is seeing this same problem so I'd imagine that more and more users will struggle with this. Whilst it's not a squirrelmail problem, it does leave a sour taste in the mouth :-(

It has been quite a journey to get this far, and finding this forum has also been quite a challenge.

If I look at the attachment in the /var/spool/squirrelmail/attach
directory (after attaching the message but before hitting the send button it is very clear that the image is much larger than original), on
further investigation I can see that the image has been corrupted (try
using gimp). So, it looks like something with the transferring of the
image from the local (client) machine to the server machine is going
wrong...

Unfortunately due to the way SquirrelMail works, I can say with fair certainty that this isn't a SquirrelMail bug, and I'd be more inclined to point towards Apache/PHP combination (possibly caused by distribution specific combinations, or configurations maybe?). The reason I say this is the files in attach are put there by PHP. SquirrelMail does no encoding, or file manipulation, apart from telling PHP to copy from a temp file, which PHP creates, to the attach directory. At no point during compose does PHP read the content of the file, or manipulate any data within it. The encoding of the data is done when you hit the send button. So apart from the copy/move command, we don't do anything with the files at the point you're examining them. I suggest you check with RedHat, and see if they have any bugs open/fixed on this issue, or have newer packages for Apache/PHP.
