Using gutsy, I was still experiencing this until I did a...
rm -r ~/.thumbnails
It looks like the bad wallpaper metadata was saved in my thumbnail cache.

I am on Feisty and have also noticed this bug.
I've also noticed that it doesn't let you select the style you want the
picture displayed in (scaled, fill screen, centered, zoomed, tiled), i
was able to do that with all my pictures on edgy regardless of
resolution
