I confirmed this behavior by using the X forwarding of SSH to my KVM
server. It allowed me to properly select the ISO file when virt-manager
is running "local." I like Karl's idea of removing the file path check.
It's a simple workaround until someone implements a more elegant solution.

started the installation on the server from the command line via
virt-install.
virt-install --connect qemu:///system --hvm --name 'testbox' --ram 512
--file testbox.img --file-size 4 --cdrom debian-501-amd64-netinst.iso
