I got the same error on a clean installation of sarge using the debian default
kernel 2.6.8-2-386.
I can use "cryptsetup create" without any problems on a shell, but inside
an initrd.img it fails with the "Incompatible libdevmapper" message.

I have the same error on a 2.6.13 but this is due to the fact that
devfs has been dropped : initrd configuration relies on devfs and I
use cryptsetup in an initrd. Therefore, libdevmapper is unable to find
/dev

I was just hit by the very same bug because your downgrade allowed the
buggy package to enter testing. After upgrading my etch machine I wasn't
able to use cryptsetup anymore. This machines runs the 2.6.12 kernel
from etch: linux-image-2.6.12-1-k7 version 2.6.12-6.

This error message comes from libdevmapper, not from cryptsetup; it
appears that devmapper requires an update for 2.6.12 compatibility?
