Well, I will admit, I know NOTHING about sendmail, but lets take just the
error for a moment.  The error is quite explictly saying that your /etc
directory is group writable, is it?  If so, this is probably at least one of
your problems (not sure if there are more, but may be if this directory is
group writable.
