I once had a really wacky problem where we couldn't send TO AOL because the clock on our machine was an hour off and their sendmail assumed we were spoofing or something and simply dumped the messages.
 
I don't think that's the case here, but it goes to show the strangest things catch you out. The SYSERR suggests a file is missing. Perhaps the ruleset is calling a file which doesn't exist.
 
Try running:
 
sendmail -bv
 
and see what the rulesets tell you it will do with that address.

Sounds like hotmail is defined as a junk mailer and its dumping it.
 
Check in /etc/mail/* for anything that might have hotmail in it.
