Unless your options include multiple drives with different performance characteristics, there probably isn't an "optimal" location. Choose install directories based on what you find most convenient and logical. The one exception to this rule is that you should generally avoid installing files in your web root unless they actually belong there (e.g. search.html, images).

Instead of editing CONFIG directly, you might want to consider using the available 'configure' options (i.e. --prefix, --with-cgi-bin-dir, --with-image-dir, --with-search-dir). See http://www.htdig.org/install.html#configure

through the documentation but couldn't find anything that addresses this question. Also, when I specify the directory for DEST , etc. how far back does my path need to be? just to my web directory (/web) or all the way back to the server root, (../../../../../../../web/cgi-bin/htdig-3.1.6/dest_name)?
It depends somewhat on how things are setup on the server. A full path starting with a / is likely to be your best bet.
