I'm able to reproduce it in ubuntu feisty with gnome-terminal 2.18 and libvte9 0.16.3
The issue is when a command is larger that the terminal width and goes to the following line. If I Interrupt the command, issuing then the up arrow gives the problem that the part of the command that should come on a 2nd line comes on the 1st, overwriting the head of the 1st part. I think the problem could be that only a CR without LF is sent to the terminal from the shell.
