Very odd, it looks like it ran out of space while updating..

I'd re-flash with the latest lxde flasher image:

One of the big changes, we moved the kernel vmlinuz/initrd.img/dtbs
that are used for booting out of the small fat partition and onto the
rootfs. So now there's plenty of room for kernel upgrades and what
happened to you should never happen again.

It's mostly been cape updates, so i don't think it'll improve support
for your mouse in the v3.8.x kernel.  When plugged in, do you get
anything from: lsusb?
